ULI & PwC Survey Shows Optimistic Forecast for CRE Market in 2011

This is a great read and some light at the end of the tunnel for commercial real estate!

Edited: Lisa Benston
Source: PwC; Urban Land Institute

After three years of dislocation and unprecedented loss, commercial real estate industry investors and professionals hint at hopeful signs of tempered commercial real estate market improvements, according to respondents of the Emerging Trends in Real Estate® 2011 report, released today by PwC US and the Urban Land Institute (ULI).

Survey respondents indicate a lowering of performance expectations, anticipating high single digit returns for core properties and mid-teen returns for higher risk investments. Without ample leverage and attendant risk, real estate assets cannot sustain higher performance, according to survey respondents. The survey finds that lenders with strengthening balance sheets finally step up foreclosure activity and dispositions of properties during 2011 and 2012, helping values reset 30-40 percent below 2007 peaks.

"The market is predicting extreme bifurcation as the capital flight to quality creates a greater separation between the trophy and less desirable assets," said Mitch Roschelle, partner, U.S. real estate advisory practice leader, PwC. "Well-located and well-tenanted properties that can generative strong cash flow over the next several years are exactly what buyers and lenders want, according to survey respondents. As a result, prime apartments and office buildings in gateway cities are generating the most attention from the increasing pent-up sidelined capital."

Debt Market Loosens Further in 2011

The report indicates debt markets thawing further in 2011 as banks continue to strengthen balance sheets, take their losses and step up lending, resulting in higher transaction volumes. Borrowers are expected to have improved chances to obtain refinancing if they own relatively well-leased cash flowing properties. But overleveraged owners dealing with high vacancies and rolling down rents may face more uncertain prospects in the credit markets, including the increasing likelihood of foreclosure.

"Real Estate market participants continue to see a gulf between buyers and sellers, however, there is an expectation that the 'bid-ask' spread will begin to close in 2011 as selling sentiment improves dramatically from last year's all time survey lows and buyers temper expectations for giant discounts," said ULI Senior Resident Fellow for Real Estate Finance Stephen Blank. "Investors with cash could have excellent opportunities to seize market bottom plays by recapitalizing cash-starved owners or buying foreclosed assets."

Respondents to the Emerging Trends cite the best investor bets for 2011 which include:
  • Temper expectations - Buy well-leased core assets and look for 6 to 7% cash flows.
  • Lock-in leverage - Mortgage rates can't get much lower and cyclical bottom is the optimum time to leverage properties in order to magnify future value gains as property fundamentals ameliorate.
  • Provide debt and recap equity - Players who fill the gap on assets with lowered cost bases can obtain excellent risk-adjusted returns up and down the capital stack, including mezzanine debt and preferred equity, if not loan to own opportunities.
  • Focus on global gateways, 24-hour markets - Everybody wants to be in the primary coastal cities with international airport hubs.
  • Favor infill over fringe - The 'move back in' trend gains force as twenty-something Echo Boomers want to experience more vibrant urban areas and aging Baby Boomer parents look for greater convenience in downscaled lifestyles.
  • Patience is a virtue - Transaction activity will increase and more value add and distressed deals will appear.
  • Buy or hold REIT - Survey respondents expect solid cash flowing returns.
  • Buy land - It won't get any cheaper than now, but prepare to wait for the right development opportunity.
  • Exercise caution on distressed loan pools - They could be a recipe for disaster if you don't underwrite the assets properly.

Markets to Watch

Survey participants believe the 24-hour cities will always dominate and outshine secondary markets. This year, the top Emerging Trends markets selected by survey respondents offer no surprises – Washington D.C. pulls away from the pack, followed by San Francisco, Boston and Seattle, as the pre-eminent gateway cities. Houston and Denver solidify rankings and respondents show faith in South California's resiliency, despite recent setbacks. While ratings improved for markets from coast to coast over 2010's results, the gap between top and bottom continues to widen, and more than 60 percent of surveyed cities still fall below "fair" ratings for commercial and multifamily investment prospects.

A snapshot of the top five markets ranked by survey respondents:

Washington D.C. Never far from the top, the nation's capital is expected to hold onto its top ranking as long as the economy labors. Survey respondents do not expect the federal government to downsize while lobbyists and consultants swarm legislators and agencies hoping to influence or stop regulatory changes. All the activity is expected to cushion property markets and attract investors and no market benefits more from core buyers' recent flight to quality, driving prices back up.

New York. TARP and Fed funds directed at banks helped financial markets and eased job cuts, triggering the biggest ratings jump for New York. As major financial employers enjoy record profits, ramp hiring and foreign investors remaining active, lenders are loosening purse strings for trophy office owners. Apartment rents rebound along with coop/condo prices, which registered only minor drops in top neighborhoods, and retailers begin to fill in gaps in empty streetscape storefronts. New hotel completions could temper a recovery in occupancies and room rates, but tourists and business travelers are back in droves.

San Francisco. The country's most volatile 24-hour market, the City by the Bay now offers investors excellent near-market bottom buying opportunities, particularly in apartments and hotels (ET survey #1 buy), office (ET #2), and retail (ET #3), according to survey respondents. The market also sidesteps some of its state's fiscal issues, performing better than Southern California. Tech and life science industries flourish around top flight universities (Stanford, UC Berkeley), help attract brainpower, and sustain expensive regional living standards.

Boston. This venerable 24-hour city registers high marks for livability, controlled development, and a highly educated labor force, but lacks economic vibrancy. Office rents didn't drop precipitously off pre-crash 2007 highs, but remain well below 2000 peaks, and local brokers predict only a slight turnaround in 2011. Apartment rents are expected to track back up, as expensive for sale housing keeps tenant demand high for multifamily units, and hotels show life.

Seattle. Seattle gets a boost from in-migration to the area adding 160,000 new residents since the recession. Despite upper-teen vacancies after an ill-timed development spurt, office face rents have held up. Industrial markets firm with the Puget Sound continuing to solidify its position as one of the nation's most important shipping hubs. Housing prices fell as much as 30% off record highs, but now prices tack back within more rational 15-year trend lines.

Rounding out the top ten markets to watch:
  • Houston is expected to come out stronger from the recession than most states, creating more real estate demand.
  • Los Angeles remains an attractive location with Southern California serving as an important gateway to the Pacific Rim and Latin America.
  • San Diego tracks closely to Los Angeles with its desirable climate albeit the gateway status.
  • Denver demonstrates 21st century growth by strengthening its downtown core through a new light rail and railroad hub to serve surrounding suburbs.
  • Dallas attracts businesses with its low costs, low taxes and sizeable talent pool.
Among property sectors, the survey finds that apartments outrank all other sectors—favorable demographics and the housing bust should increase renter demand and some interviewees forecast rent spikes by 2012 in some infill markets where development activity has ground to a halt. Readily available financing from Fannie Mae and Freddie Mac bolsters buying activity. Core players also like warehouses and infill grocery anchored retail, while full service center city hotels remain the top choice for opportunity investors. Suburban office gets the cold shoulder in the survey.

Now in its 32nd year, Emerging Trends is the oldest, most highly regarded annual industry outlook for the real estate and land use industry and includes interviews and survey responses from more than 1000 leading real estate experts, including investors, developers, property company representatives, lenders, brokers and consultants.

Making Hay While the Sun Shines! --- let's get busy!

I trust you all had a relaxing Labor Day...It's important for all of our developers to know that there is a realistic post-Labor Day phenomenon.... and how to make the most of getting your project funded. In short, we have little time to maximize the relationships we have. Many of our private funding sources completely shut the doors on new submissions because the investments they have already chosen will consume their time and they  will close the year out by focusing on those projects.

Doors do remain open, but we basically have between now and the week before Thanksgiving Day to take care of our affairs...after Thanksgiving, funders slow down and little work is accomplished. We encourage you to be proactive and get us all of the requested material before we miss the window of opportunity before the new year.

Thanks,

The Money Is Starting to Flow Again! (Finally)

As most of you know, we have been very active in the mining space while the "bricks and sticks" commercial market was asleep. We intended to JV (provide the capital to make it happen) on a 3 casino deal, but were very pleased to learn that a funder was willing to loan 100%....and looking for more opportunities. As grim as the past has been for commercial real estate, I'm pleased to tell you we are seeing the light...if you have an opportunity that makes sense, please call us at 281-764-1605 or info@walkercf.com.

When Will I Close? Crystal Ball or the Truth?

The last two years have been very difficult for our industry. Two of the biggest culprits are over-regulation and
difficulty in moving money into and out of the US. There are many people that will tell you what you want to hear. We are NOT those people.  Everyone wants a closing date carved in stone, but that is a thing of the past. Back when banks funded most projects, they  had  the liquidity, but still missed closing dates. We were major players at one time with these now insolvent institutions.

Everything is done privately now. Just ask your bank for a loan. What is frustrating for everyone, is that our funders will not give us closing dates because a) the movement of funds is often beyond their control; and; b) no one likes to look like a liar....in the event a closing date was missed

So you ask us: when will we close? Often we can tell you within a 30 day window, but would be setting ourselves up for serious disappointment  if we did give you a date. Our funders, who are performing, are simply not giving us dates and we relay the information to clients.

Unfortunately, no one has a crystal ball and we can do is manage expectations. Those that do give hard and fast closing dates with up-front money.....well, be careful. We always tell the truth: good, bad, weird or even sometimes "we don't know". The GREAT news is that things are breaking loose and fundings are starting to happen.

We appreciate your patience and understanding. As most of you know, we don't charge any upfront fees and wouldn't take a project unless a) we a funding source and; b) there was a HIGH probability of  funding.

Walker Announces New Blog to Address Broker Ethics

Long overdue...but we are pleased to announce: http://walkercommercialfundingbrokerethics.wordpress.com

The purpose of this blog is inform and educate commercial mortgage brokers on the proper etiquette and protocol for conducting business in the commercial mortgage broker arena. At the time of this writing, there are simply too many brokers out there that are conducting business unethically, or unknowingly committing some of the cardinal sins of the business. When one broker misbehaves or makes misrepresentations, it hurts everyone in the industry. With that being said, I will dedicate this blog in the spirit of professionalism, cooperation and education of those that want to succeed and do so fairly.

What Makes Projects "Weak" or "Strong"

Weak projects, no matter how great they appear, can turn a funder off if any of the following conditions are present:
1. The project has a funding deadline - a funder would rather take a project that will work if they have to wait for funding. Funders frown on projects that have a deadline. For example, "If I'm not funded in 5 weeks, I'll lose the property." We as intermediaries would never accept a project like this when there are hundreds more that won't be calling us every day and giving us guilt trips for their project not being funded. There are many reasons a project could be delayed and it's completely out of our funder's hand. We've even noticed a trend with a few of our funders, where they do not give a closing date. They'll say, "60-90 says, but there is no scheduled closing at this time" So what does the client think? If he isn't funded in 60 days, there are serious problems and he feels the need to call everyday and become a nuisance to the funder...which only hurts the developer.
2. The project will only work in a specific location. Your project must be strong enough that it can work where you want to buy the land or 2 or 3 other locations. These are typically JV clients that bring nothing but an idea to the table. Your project should not be dependent on the funder buying a particular piece of land that could be bought while waiting on funding.
Short and sweet, we are not going to burn a bridge with our funders by having pushy and demanding clients that can't produce a dime of equity in their projects. We are the nice guys and enjoy working with people that don't pressure us or the funder. Naturally, we'll do the best we can, but there are enough projects out there that aren't under the gun to get funded. True, we can fund bridges and hard money deals in 5-10 days, but every funder is different. I suggest you read:  http://nobscommercialmortgages.blogspot.com/2010/03/what-happens-to-pushy-demanding.html

Gold ATM Debuts; Watch it Work

From CNBC 5-13-2010

On Thursday May 13, 2010, 9:31 am EDT
Amid fears over the strength of nearly every major currency, Abu Dhabi's top hotel has come up with a new type of ATM for their most risk-averse guests. The Emirates Palace is giving those staying there the chance to withdraw gold from the world first ever gold dispenser.
With gold prices at record highs amid fears that the EU's rescue package will drive inflation higher, the ATM monitors the daily price of gold and offers small gold bars that weigh up to 10 grams with customized designs.
This could be just what those who stay in one of the world's most expensive hotels will need as they watch the euro, yen and dollar jump around in volatile trade.
The hotel boasts 302 Grand Rooms, 40 splendid Khaleej & Khaleej Deluxe suites, four Royal Khaleej suites and sixteen three-bedroom Palace Suites divisible into a total of 48 one-bedroom individual suites.

Just for the mining clients....

As our business continues to grow and expand, we have found a great niche in the mining space and wanted to offer a blog specific to the mining community and our mining clients. The new mining blog can be found at http://walker-commercial-funding-mines.blogspot.com .
To go directly to our mining page page on our website, CLICK HERE.
We appreciate the wide readership we've enjoyed with this blog and wanted to offer the mining community a more focused blog without diluting the content of this blog, as it pertains to the traditional bricks and sticks commercial financing. We still remain active in the private sector of financing as the "traditional financing" recovers. In fact, 100% of our project financing has been and remains in the private sector.

An Easily Understandable Explanation of Derivative Markets

A  client sent this to me...something circulating around the internet. Please read...it is a perfect analogy......

Heidi is the proprietor of a bar in Detroit. She realizes that virtually all of her customers are unemployed alcoholics and, as such, can no longer afford to patronize her bar. To solve this problem, she comes up with a new marketing plan that allows her customers to drink now, but pay later. She keeps track of the drinks consumed in a ledger (thereby granting the customers loans).

Word gets around about Heidi's "drink now, pay later" marketing strategy and, as a result, increasing numbers of customers flood into Heidi's bar. Soon she has the largest sales volume for any bar in Detroit.

By providing her customers freedom from immediate payment demands, Heidi gets no resistance when, at regular intervals, she substantially increases her prices for wine and beer, the most consumed beverages. Consequently, Heidi's gross sales volume increases massively.

A young and dynamic Vice President at the local bank recognizes that these customer debts constitute valuable future assets, and increases Heidi's borrowing limit. He sees no reason for any undue concern, since he has the debts of the unemployed alcoholics as collateral.

At the bank's corporate headquarters, expert traders transform these customer loans into DRINKBONDS, ALKIBONDS and PUKEBONDS. These securities are then bundled and traded on international security markets. Naive investors don't really understand that the securities being sold to them as AAA secured bonds are really the debts of unemployed alcoholics.

Nevertheless, the bond prices continuously climb, and the securities soon become the hottest-selling items for some of the nation's leading brokerage houses.

One day, even though the bond prices are still climbing, a risk manager at the original local bank decides that the time has come to demand payment on the debts incurred by the drinkers at Heidi's bar. He so informs Heidi.

Heidi then demands payment from her alcoholic patrons, but being unemployed alcoholics they cannot pay back their drinking debts. Since Heidi cannot fulfill her loan obligations, she is forced into bankruptcy. The bar closes and the eleven employees lose their jobs.

Overnight, DRINKBONDS, ALKIBONDS and PUKEBONDS drop in price by 90%. The collapsed bond asset value destroys the banks liquidity and prevents it from issuing new loans, thus freezing credit and economic activity in the community.

The suppliers of Heidi's bar had granted her generous payment extensions and had invested their firms' pension funds in the various BOND securities. They find they are now faced with not only having to write off her bad debt but also with losing over 90% of the presumed value of the bonds. Her wine supplier claims bankruptcy, closing the doors on a family business that had endured for three generations, and her beer supplier is taken over by a competitor, who immediately closes the local plant and lays off 150 workers.

Fortunately though, the bank, the brokerage houses and their respective executives are saved and bailed out by a multi-billion dollar, no-strings attached cash infusion from their cronies in Government.

The funds required for this bailout are obtained by new taxes levied on employed, middle-class, non-drinkers who have
never been in Heidi's

Walker Commercial Funding Respects Your Privacy and Sensitive Information

Many of our private investors and diamond sellers request sensitive information, such as passports and CIS's (Client Information Sheet). This is standard protocol. No Passport, no loan. It's that simple and a reasonable request if your transaction is $10M USD or more. In light of the Sarah Palin email hacking incident, clients are even more cautious about what they email.
For sensitive information and documents, we use a free service that encrypts the email so that, even if it is intercepted, the information is digitally scrambled and meaningless. We use a free service called Hushmail for receiving and sending sensitive and confidential information. You may set up an account for free in less than two minutes.
Your next question is: what if the person you are sending the information to doesn't have a hushmail account? Answer: We send the encrypted information and give them a password to un-encrypt the message.
If you have concerns about sending any documents, you are more than welcome to send your passports, CIS's or anything else to our hushmail account. Your free account limits you to 2MB of information, which is plenty of space for your passport or CIS. If you would like to send anything confidential to our hushmail account please call our office or email brian@walkercf.com for our hushmail email address.
Please click on the link above or go to http://www.hushmail.com to set up an email account.

What happens to pushy, demanding developers?

As many of you know, Walker Commercial Funding works exclusively within the private funding world. All of our projects are funded by private sources and have been since 2006. Unfortunately, some developers still believe they live in the financial world of 2006. To get results, they could put some heat on their funders and threaten to stop banking with them or any other sorts of threats. Obviously it was effective, otherwise they wouldn’t have developed that behavior

In present times, the  private and evasive sleeping giant is meeting old school "this is how my bank did it for 30 years" developers.

I regret to inform our readers that several projects that had been approved by our private funders were kicked to the curb with no funding and a bad reputation to follow because they were pushy, demanding, insulting and rude. Worse yet, these developers had no "NBA" or "next best alternative”. We placed them with performing funders that, for their particular project, there were no other alternative to getting their projects funded. So, basically, they worked with the funder we have placed them with or they simply have no other doors to knock on to get funded.

First, in the old days, developers received their funding from banks who  had the liquidity to fund the loan. This is no longer true. Everyone from the Rothchilds to the average Joe have pulled their funds from banks, where they have a measley FDIC coverage of $250,0000. Anything above that amount is not insured. The result is that they gave and continue to give their funds to the private sector, asset managers. These asset managers are the individuals or groups that are funding the loans. They take the assets in from investors and invest it in solid real estate projects. The investment can be debt or joint venture.....or even joint venture without any debt! That's how the capital enters the private funding universe and projects are eventually funded. Most of our funders are even comfortable with 100% financing.

What went wrong? The answer is simple: the developers committed some of the cardinal sins of dealing with private capital. Here they are:

•    Your funder doesn't have anything to prove to you because he's not asking for upfront money. He doesn't want to be interview or vetted....yet the developers insisted on a list of closed deals, which would violate the NCND the funder signed with the client. Witch hunts are simply not advisable, if someone asks for a fee they cannot justify, simply walk from the table.

•    The developer made a list of a "demands" that must be met to "win" his business (that no one else will fund). As the old adage says, "the tail will not wag the dog”.

•    The developer established his own funding date, when he was giving a range of 60-90 days. The clock doesn't start ticking until you have signed the contract with the funder. Don't blame the funder when your attorney took 2 two weeks to review and made significant changes that were ridiculous and unreasonable. On that note, the clock doesn't start the day you gave the deal to the broker. Your funder doesn't care when you submitted it to your broker or that you had to wait 2 months before your transaction was submitted. Presently, projects submitted today won't be submitted for two months. There is a lot of deal congestion and we don't see it letting up anytime soon.

•    They developers call and call and call. Maybe your deal funds late. Moving money is difficult internationally and there are delays. There's nothing your broker or funder can do about this.

•    When calling the developers start making demands and demanding a funding date with the funder truly doesn't know....and they aren't going to give you a date for the sake of giving you a date.
•    The calls continue....the developers  wants to play 20 questions and discuss matters the funder and broker don't have firm answers on. Neither your broker nor your funder have time to spend 30 minutes on the phone with talking about "what if's" and matters of pure conjecture. No offense, it’s just business.

•    Finally, the developer gives a deadline or else he pull out. I have to be funded by XYZ or else........

•    This is the point (or sooner) where either the funder or broker decline the project based on (lack of) professional conduct.

Ultimately, the funder will see the project as weak and not worth funding if two weeks is going to kill the deal. Or he’ll just dismiss you and your project on the grounds of poor planning. At Walker Commercial Funding, we keep it simple: always tell the truth; which  includes good news, bad news or even no news. We also inform the client it is not necessary to “check in” everyday. We immediately call them with news concerning their project. To sum it up, I recommend patience, grace and respect to both your broker and funder.

What JV funders want

Welcome to 2010, the defacto year of Joint Venture (JV) financing. Institutional financing is not available so developers are looking outside the box to fund their projects. The most common form of favorable financing is JV. This financing comes in more shapes, sizes, and terms than colors of the rainbow. There are, however, a few common things that all JV funders look for, regardless of the project, location or dollar amount. The purpose of this article is to share with you what these common denominators are and how you should present your project to get the most favorable terms.
Let's look at this from your potential funder's perspective. What does he want? The answer is simple, but arriving at achieving his goals involves a tremendous amount of scrutiny and due diligence on you, the developer. Quite simply, the JV funder wants a return on his investment. You must speak his language. What he wants is a pro forma that shows what his internal rate of return (IRR) is at two and five years. If you cannot prepare one of these, find someone who can. This document or spreadsheet shows vision and the common goal of making money.
Everything else is secondary, but also very important. You need to prepare a package that consists of the following items:
  1. an executive summary of the project that is no more than 5 pages (no funder will read a 120 page business plan before reading an executive summary)
  2. the proforma
  3. bios and resumes of all of the key players, including your contractors
  4. the entire business plan
  5. an appraisal if you have one
Logically, the funder has the money. You have to prove that you have the brains, muscle and integrity to be a great and cooperative partner. Your opportunity is not the only one on his desk, but it will certainly be the most presentable. Sloppy presentations make for sloppy projects. Finally, the worst thing you can do is put pressure on the funder to act or fund immediately. Desperation only indicates weakness and poor planning.

All Questions Answered!

There can't be enough said about the old adage "time is money". Nearly all of our funded projects begin with a conference with one of several people within our company. Although we have 23 people within Walker Commercial Funding, your initial conference call will be with one of three. It's very common for me to say, "Mr. Developer, it's important that you do not leave this conference call until you have asked all of your questions and have crystal clarity about what we are offering." An educated, informed client is priceless.

After our introductory call, you will be working with other people within our organization that expect you to be informed. This is just an efficient business model, nothing more, nothing less. Understanding from the beginning is so important, that if we have a conference call scheduled and only 4 out of the 5 can attend, I'll record the call (with everyone's consent) for the benefit of the absent partner.

After your project is received, your point of contact will most likely not be the person that introduced you to the company and the funding solutions. At that point, we ask that you direct all questions, updates, etc. to the "production" member of our team. Again, it's a matter of efficiency. You'll get more accurate information and faster answers.

This is our business model. We like to keep it simple and share it with you before you engage to do business with us. All I can say is two words: it works.
Thanks,
Brian Walker
